My friends German shepherd pup, who was on a lead and with her owner "went for" a terrier who came from nowhere, off the lead and barking. the terrier has an injured leg and the terriers owner, who has not insurance, wants my friend to pay vets bill?

Your friend has the dog on its lead and under control and the other dog was off the lead and not therefore not under control. Your friend can only be held responsible if he or she acts negligently or if the puppy has a propensity to bite and failed to take steps, for example to muzzle the dog.
